[SlimDevices: Beginners] Best way to organize server files (for cover art, and multiple formats)

The ways that I have had my music libraries organized are from 2001. (my
2G iPod has never talked to iTunes - I've been using Anapod). With a
Duet and a new server on the way, I think it might be time to rethink
my organization strategy:

A technical question:
Where does SqueezeCenter (or iTunes or ...) get the cover art from?
(so what happens if you have multiple albums in 1 directory)

The less technical version:
Is there a preferred way to organize files into directories that makes
things easier (for stuff like cover art and ...)?

Is it worthwhile for me to re-organize the files so that its easier to
maintain it and keep all the extra stuff (like cover art) together?

And a related question:

Part of my music collection is MP3. Part of it is FLAC. I'll probably
want to keep a shadow copy of the FLAC as MP3 (for iTunes to put it on
an iPod). Is there a good way to organize this? Can I tell
SqueezeCenter to ignore Mp3 files when there is a FLAC version?  Is
there some nice way to rebuilt a tree of FLACs into a parallel tree of
MP3?
